The informational content of empirical measures of real interest rate and output gaps for the United Kingdom - BIS Papers No 19, part 19, October 2003

چکیده
In many economies, the monetary policy instrument is the level of short-term nominal interest rates, but the monetary policy stance might be better characterised by the ex ante real interest rate that this nominal rate implies, relative to some “neutral” or “natural” real rate of interest. In this paper, we estimate the natural rate of interest and the real interest rate gap the difference between the actual and the “natural” real rate of interest applying Kalman filtering techniques to a small-scale macroeconomic model of the UK economy. In this model, the real interest rate gap, the output gap and inflation are related via IS curve and Phillips curve relationships. The natural rate of interest is defined as the level of (ex ante) real interest rates that is consistent with an output gap of zero, that is output at its “natural” level, in the medium term. Based on these estimates, we examine whether empirical measures of the real interest rate are a useful tool for policymakers do they contain additional information relative to the estimated output gap, and does the real rate gap have leading indicator properties for the output gap and inflation? Are these gap estimates of practical use in a policy setting? We find that the real rate gap has leading indicator properties for both output gap and inflation. Importantly, these properties have varied considerably over time: breaking our sample into four subsamples, we find the leading indicator properties for both the output and real rate gap to be substantially stronger for the subsample that comprises most of the 1980s. After the introduction of the inflation target, post 1992, the relationship between the real interest rate gap and the output gap strengthens, but neither gap has leading indicator properties for inflation, as we would expect given an inflation targeting regime.

We examine empirically whether asset prices and exchange rates may be admitted into a standard interest rate rule, using data for the United States, the United Kingdom, and Japan since 1979. Asset prices and exchange rates can be employed as information variables for a standard “Taylor-type” rule or as arguments in an augmented interest rate rule. Our empirical evidence, based on measures of th...
متن کاملAn Analysis of Economic Implications of the UK Leaving the EU
W hether the United Kingdom (UK) should remain in the European Union (EU) or not has been a fiercely debated issue both before and after the referendum in the UK on June 23, 2016. The main purpose of this paper is to evaluate the pros and cons of the UK leaving the EU. It is concluded that if the UK leaves the EU, the resulting economic shock would risk adverse effects on macroecono...
متن کاملMonetary policy with unobserved potential output - BIS Papers No 19, part 11, October 2003
This paper studies some effects of real-time information on the implementation of monetary policy. We consider an economy in which several sources of uncertainty, such as measurement errors and imperfectly observable states, do not allow the policymaker to identify the true state of the economy. Optimal policy thus requires the policymaker to jointly solve a filtering and an optimisation proble...
متن کاملMethods of Estimating Equilibrium Velocity of Money and Empirical Volatility Test in Iran (1961- 1998)
There are various ways for estimating velocity of money in economic literature and each has its own specific weaknesses and strengths. Particularly, since a great deal of financial innovations and changes have recently taken place affecting the velocity of money, many traditional methods can no langer calculate the equilibrium velocity of money, and they are no longer dependable from the econom...
متن کاملOptimal Policy Rules for Iran in a DSGE Framework (Islamic Musharakah Approach)
The aim of this paper is determination of an optimal policy rule for Iranian economy from an Islamic perspective. This study draws on an Islamic instrument known as the Musharakah contract to design a dynamic stochastic general equilibrium model. In this model the interest rate is no longer considered as a monetary policy instrument and the focus is on the impact of economic shocks on the Dynam...
